What is Three-Statement Financial Model?
Short answer: A three-statement financial model links the income statement, balance sheet and cash flow statement. Revenue, cost, working-capital, asset, debt, tax and equity assumptions flow through all three statements, allowing closing cash and the accounting equation to reconcile.
The model differs from a profit-only forecast because a sale can increase revenue and receivables without increasing current cash. It differs from a direct short-term cash forecast because it applies accrual accounting across a longer horizon. Supporting schedules usually cover revenue, costs, receivables, inventory, payables, fixed assets, leases, debt, tax and equity. Historical financial statements establish the opening balance sheet and provide relationships for testing assumptions. A model that balances is mechanically consistent, but its commercial assumptions may still be unrealistic.
How it works
Separate inputs, calculations and outputs. Use one controlled source for each driver and preserve units, signs and period conventions. Forecast revenue and costs from operational drivers, then calculate working-capital balances using payment or days assumptions. Roll fixed assets from opening cost through additions, disposals and depreciation. Roll debt by instrument, showing draws, principal, interest and covenant definitions. Link profit into retained earnings and each balance-sheet movement into the cash flow statement. Add checks for assets equalling liabilities plus equity, cash matching across statements and retained earnings rolling correctly. Build scenarios through named assumption switches rather than copied worksheets or overwritten formulas.

Example
A company makes a credit sale of 100 with product cost of 60 in March and collects the customer in April. In March, revenue rises by 100, cost of sales rises by 60 and pre-tax profit rises by 40. Receivables rise by 100 and inventory falls by 60, so equity rises by 40 and the balance sheet remains balanced. Under the indirect cash flow method, the 100 receivable increase offsets the profit and inventory release effects, leaving no cash from the sale in March. In April, collection increases cash by 100 and reduces receivables by 100 without new revenue.
Why it matters
Founders and CFOs use the model to connect growth choices with cash, assets and financing. Boards test strategy, downside resilience and funding timing. Lenders review debt service, covenant headroom and balance-sheet assumptions. Buyers use the model to trace management projections and integration or purchase-accounting effects. Sellers prepare a coherent forecast for diligence. Equity investors use the linked outputs for valuation, dilution and return scenarios, while challenging the operational evidence behind the model.
A balanced model is not necessarily accurate. Circular calculations, hidden hard-codes, inconsistent accounting policies and weak opening data can produce plausible outputs. Tax, leases, acquisitions, foreign currency and complex financing may require specialist modelling and accounting advice. Forecast statements are not audited financial statements, and transaction or lending documents may prescribe different definitions. Version control, independent review and sensitivity testing are essential where decisions depend on the model.
